As credit default swaps on major tech firms spike, concerns over the financial stability of AI giants grow. However, the true risk may be overstated by thin and illiquid markets.
The explosion in credit default swap (CDS) spreads for U.S. Hyperscalers has sparked concern among investors about the potential for a financial reckoning as these companies continue to pour resources into artificial intelligence (AI). According to data from the Depository Trust & Clearing Corporation (DTCC), the combined average daily notional volume of CDS contracts on 16 tech firms traded or cleared in the second quarter was just $637.5 million, a mere 4% of the total $16 billion average daily notional volume across all corporate and sovereign CDS contracts.
The surge in CDS spreads reflects growing investor anxiety over how these AI giants are funding their ambitious projects. Free cash flows for many of these companies have evaporated, and the overall debt burden is increasing. For instance, hyperscaler cash flow turned negative for the first time ever, with total spending on AI buildout surpassing $400 billion. The financial strain is evident, and any failure to meet mounting debt obligations could have far-reaching consequences.
However, it's crucial to maintain perspective. CDS markets are notoriously thin and illiquid, which can distort perceptions of risk. Hedge funds, for example, have increased their short bets on AI stocks in July, according to Hazeltree, but this does not necessarily indicate a high probability of default. The trading volumes in these derivatives are so low that they may not accurately reflect the broader market's sentiment or the true financial health of these companies.

For investors, the key takeaway is that while the CDS spreads may be alarming, they should not be taken as a definitive indicator of impending financial distress. The liquidity constraints in these markets can lead to exaggerated movements in prices, which do not always correlate with underlying creditworthiness. Instead, investors should focus on more robust indicators such as balance sheet strength, cash flow generation, and the strategic alignment of AI investments with long-term business goals.
Despite potential market fluctuations, the trajectory of AI development remains strong, driving continued interest in these specialized funds. The heavy spending by hyperscalers is not just a financial burden; it is also an investment in future growth and competitive advantage. As AI technologies mature and find broader applications, the returns on these investments could outweigh the current financial pressures.
While the surge in CDS spreads for AI hyperscalers signals increased investor concern, the true risk of default remains limited due to the thin and illiquid nature of these markets. Investors should approach this data with caution and consider a broader range of financial metrics when assessing the health and prospects of these tech giants.
