Treasury yields keep climbing, and part of the reason is a theoretical rate few investors track closely. If the neutral rate has structurally shifted higher, the Fed's rate-cut path gets a lot more complicated.
Treasury yields have been grinding higher, and the usual suspects, inflation surprises, Fed rhetoric, jobs data, don't fully explain the move. A quieter, more technical force appears to be at work: R-star, the theoretical rate at which monetary policy neither stimulates nor restrains the economy.
The New York Fed's Laubach-Williams model, the most widely cited estimate of R-star, put the rate at 1.65% through the second quarter of 2026. That's down slightly from 1.73% in the first quarter, but the longer trend is unmistakable. A year earlier, in the first quarter of 2025, the estimate stood at just 1.36%. The trajectory matters more than the single data point.
Market participants believe the true figure is higher still. They just can't prove it. Chip Hughey, managing director of fixed income at Truist Wealth, points to two forces doing the heavy lifting: capital spending tied to the AI build-out, and heavy government borrowing. Both compete for the same pool of savings, and both push real yields up in the process.
R-star has always been a slippery concept. It isn't observed directly, it's inferred, using models that depend heavily on trailing data and assumptions about trend growth and inflation. Different methodologies produce different answers, and none of them arrive in real time. Hughey calls the exercise "equal parts art and science," which is a polite way of saying nobody knows the number with confidence.
That uncertainty hasn't stopped the estimate from becoming a market-moving idea. Fed Governor Christopher Waller said Thursday he is likely raising his own neutral rate estimate, arguing that the safety premium investors once demanded for holding Treasuries has effectively disappeared given the country's fiscal trajectory. When a sitting Fed official signals a higher neutral rate, bond markets take notice, even if the underlying model is imprecise.
Zachary Griffiths, head of investment grade and macro strategy at CreditSights, put it plainly: "A higher R-star is pushing rates across the curve higher." The mechanics differ by maturity. Two- and five-year yields move on the expectation that the Fed will eventually need to settle policy at a higher terminal rate. The 10-year reflects that same repricing plus a rising term premium, the extra compensation investors demand for locking up money over longer horizons.
The 30-year bond is where the pain concentrates most. Griffiths describes the impact there as "historically asymmetric," a function of elevated federal debt levels and deficits that show no sign of narrowing. National debt crossed $40 trillion in August, a figure that has effectively doubled across two administrations. That kind of borrowing doesn't happen in a vacuum, it competes directly with other long-duration issuance for investor capital.

And there's plenty of competing supply. Hyperscalers, the cloud giants including Amazon, Microsoft and Alphabet's Google, have ramped up bond sales to fund AI infrastructure. That issuance sits alongside Treasury supply in the same maturity buckets, and the combined weight is lifting long-term yields further. Ulrike Hoffmann-Burchardi, chief investment officer Americas and global head of equities at UBS, frames the constraint bluntly: the Fed "cannot easily cut interest rates back to zero when the structural demand for capital remains this high."
Not every analyst thinks this dynamic sticks around indefinitely. Griffiths argues that AI's near-term effect on R-star could reverse over a longer horizon, if the technology ultimately proves disinflationary rather than inflationary. "In the near term, the impact of AI is going to be a higher R-star before potentially flipping to a lower nominal policy rate in the longer term depending on the disinflationary or even potentially deflationary effects of it," he said.
There's a second, less discussed driver behind a rising neutral rate: productivity. When the Fed calibrates R-star, it's weighing both trend growth and inflation. If underlying economic growth is genuinely accelerating, thanks to AI-driven investment or otherwise, R-star should rise with it. That's not necessarily bad news for the economy, but it does mean the Fed has less room to cut without risking overheating.
The trouble is timing. Hughey summed up the Fed's dilemma: "The Fed is currently trying to assess whether or not we are sufficiently restrictive against a backdrop in which there is a tremendous amount of investment being made in the economy and where there's also big demand for capital coming from the government." Untangling a temporary investment cycle from a permanent structural shift takes years of data, not quarters. Right now, the Fed doesn't have that luxury.
The practical takeaway for portfolio positioning: don't assume rate cuts translate cleanly into lower long-term yields. If R-star has genuinely moved higher, structurally elevated rates could persist even through an easing cycle, keeping pressure on duration-heavy bond portfolios and raising the cost of everything from mortgages to government financing.
Watch three things going forward. First, subsequent Laubach-Williams updates from the New York Fed, since a continued climb would validate the market's current pricing. Second, the pace of hyperscaler debt issuance, which is adding real competition for capital in the same maturities as long-dated Treasuries. Third, any signs that AI investment is translating into measurable productivity gains, which would lend credibility to the growth-driven explanation for a higher neutral rate rather than the debt-driven one.
None of this points to an imminent crisis. But it does argue for caution on long-duration exposure until the R-star debate settles, however long that takes. The bond market is pricing in a structural shift. Investors should have a clear view on whether they believe it before extending duration into the current environment.
